Headlines

Iran and Israel exchange fire but avert further escalation

  • Citing Israeli strikes in Lebanon, Iran struck Israel directly on Sunday to provoke a response against a petrochemical facility and other targets in Iran.

  • Both countries ultimately heeded calls from regional mediators and the White House to deescalate but reserved the right to resume attacks on each other.

  • Diverging war aims have complicated short-term negotiations to reopen the Strait of Hormuz.

With Israel's campaign against Hezbollah set to continue, Iran's justification for this weekend's strikes moved beyond tying US negotiations to a ceasefire in Lebanon to inviting regional military escalation.

Perhaps intended to show strength or to push the US to pressure Israel, Iran's gambit risked a breakdown in talks, renewed bombing, and an extended economic siege.

Houthi Red Sea threats compound Middle East shipping and energy supply risks

  • Iran's allies in Yemen announced a "complete and total ban on Israeli maritime navigation" (Bloomberg).

  • Transit through the Red Sea represents a critical alternative to blocked passage through the Persian Gulf.

The Houthis have largely stayed out of fighting until now. Given the timing, it is possible that Iran has coordinated more widespread threats in an attempt to gain leverage. The non-specific ban could chill ship traffic while an effective closure of the Bab el-Mandeb straight would cut off a crucial bypass for the Strait of Hormuz, further constraining oil supply.

Markets & Economies

US equities partially rebound from Friday's substantial declines

  • A reversal in chip stocks and reduced monetary easing expectations following strong jobs data contributed to heavy index losses to end last week.

  • Many names recovered on Monday as oil futures and the dollar steadied.

All things equal, expectations for higher rates can imply higher anticipated borrowing costs along with reduced investment and profitability. Higher discount rates also mean that the same future earnings are worth less in present value. Together, these effects can potentially weigh on equity valuations, especially for companies and sectors that are highly-levered (i.e., borrow a lot) with greater interest burdens.

When positions are also "crowded" (i.e., a lot of people have the same exposure), any race to exit or "unwind" can worsen trading liquidity and amplify price moves. High degrees of leverage (borrowing) associated with those positions can increase volatility further.

Strong May employment report corroborates US labor market resilience

  • BLS data showed higher-than-expected payrolls gains in May with upward revisions to March and April figures.

  • Steady unemployment (4.3%) masked low participation while wages increased at a slower pace.

Facing higher input costs and geopolitical uncertainty, the US labor market has yet to capitulate. This employment backdrop will keep rising inflation at the forefront of near-term monetary policy debates.

Note that US CPI data is due out Wednesday and the European Central Bank (ECB) will considering hiking rates at its meeting concluding Thursday.

Around the World

Ukraine eyes US talks as European allies call for missile defense

  • After a meeting between the UK, France, Germany, and Ukraine, a joint leaders' statement stressed an "urgent need" to "co-develop anti-ballistic missile and deep strike capabilities" (AP).

  • Ukraine has carried out high-profile drone attacks deep into Russian territory but is ill-equipped to defend against ongoing missile strikes.

  • Putin rejected direct talks with Zelenskyy and the fate of the Donbas region remains a negotiating impasse.

Though direct talks between Russia and Ukraine are not on the immediate horizon, third-party backchannels offer an opportunity to quietly address areas of contention with the US principally focused on Iran.
